Impossible Trinity

A monetary authority can hold at most two of a fixed exchange rate, free capital mobility, and independent monetary policy because interest-rate parity and balance-of-payments adjustment make the third a residual.

Core Idea

The impossible trinity, or Mundell–Fleming trilemma, is the constraint that a policy regime cannot simultaneously have a fixed exchange rate, free capital mobility, and independent monetary policy. Any two are achievable, but all three are jointly inconsistent because of one binding identity: under free capital flows, interest-rate parity forces domestic rates to track world rates; defending a peg then forces reserve intervention that expands or contracts the money supply and neutralizes an independent rate choice. Fixing any two therefore makes the third a residual. Capital-market arbitrage enforces the constraint, resolving a sustained claim of all three through policy surrender or crisis.

The trilemma converts a tangled exchange-rate debate into a clean incompatibility: name your two, and the third is foreclosed. Its clarifying force exposes a choice regimes obscure — a bank claiming all three is holding one only nominally, a drifting managed float, leaking controls, or autonomy that passively tracks world rates. It reorganizes the design space into three discrete corners, letting the analyst place any regime and read off the characteristic stress it suffers under pressure.
