Minimal-entropy martingale measure¶
An equivalent martingale measure selected from an incomplete market by minimizing relative entropy with respect to the objective probability measure.
Core Idea¶
The MEMM preserves no-arbitrage pricing while choosing the risk-neutral law closest to the physical law in Kullback-Leibler divergence, subject to existence, equivalence, and integrability conditions. Admissible probability measures are constrained so discounted asset prices are martingales; relative entropy supplies the objective, and convex duality or exponential tilting identifies the minimizing measure. The abstraction is therefore identified by a declared carrier, a transformation or constraint over that carrier, and an invariant that tells an analyst whether the named structure is genuinely present.
Scope of Application¶
