Scenario Stress Test¶
Scenario analysis — instantiates Assumption Stress Testing
Constructs a bounded, internally coherent adverse future — a defined shock — and runs the plan's forward premises through it to see which ones break when the whole world moves at once.
A Scenario Stress Test builds a specific, coherent alternative future — not a vague "what if things get bad," but a defined and internally consistent shock — and then pushes the plan's assumptions through it to observe which ones fail. Its one defining move is testing premises against a whole moved world at once: rather than nudging a single input, it holds a bundle of conditions simultaneously off their base case (demand falls and a supplier is delayed and rates rise together, because in the real shock they move together) and traces what the plan can no longer support. It is an analytic, desk-based exercise producing evidence about whether premises hold under a named future — it constructs the shock and runs the plan against it, but it stops there: it does not score the results, weight them, or decide what to do about them.
Example¶
A regional bank is testing the assumptions behind its loan book before approving next year's lending targets. The base plan quietly assumes borrowers keep paying, collateral values hold, and funding stays cheap. The stress test builds a coherent adverse macro future and applies it as one coordinated move: unemployment climbs to ten percent, house prices fall thirty percent, and short-term funding costs jump two points — the combination that actually co-occurs in a downturn, not each in isolation. Run through that world, the plan's premises break in sequence. The "collateral holds" assumption fails first, as loan-to-value ratios on the mortgage book cross underwater. The "borrowers keep paying" assumption strains as modeled defaults in the small-business segment triple. And a premise no one had stated — that the bank could roll its wholesale funding at will — buckles when the funding-cost shock meets a wave of drawdowns. The output is a clear finding: under this defined scenario, these three assumptions do not survive, and here is the capital shortfall that follows. It is a diagnosis of what breaks, handed on for someone else to grade and act on.
How it works¶
- Define a bounded, coherent scenario. Not a worst-case grab bag but a specific future whose conditions hang together causally, severe enough to bite yet plausible enough to take seriously.
- Move the world as a bundle. Set the correlated conditions off base case together, because the danger of a real shock is precisely that supposedly independent assumptions fail at once.
- Run the plan through it. Trace each premise: does it still hold in this future, and if not, at what point and with what consequence does it give way?
- Report what breaks. Deliver the set of premises that fail and the exposure that follows — a finding, not yet a decision.
Tuning parameters¶
- Scenario severity — mild-recession versus tail-shock calibration. Harsher scenarios reveal more fragility but risk being dismissed as implausible and ignored.
- Coherence discipline — how strictly the scenario's conditions must be causally consistent. Loose bundles are quick to assemble but invite the objection that the future is contrived.
- Correlation stance — whether stressed conditions move independently or together. Correlated moves are the whole point, but demand a defensible story for why they co-occur.
- Scenario count — a single vivid future versus a small set. More scenarios guard against overfitting to one story, at rising cost.
When it helps, and when it misleads¶
Its strength is that it exposes joint fragility — the failure mode where several premises each look safe alone but collapse together under a common cause, the very surprise a single-variable check will always miss.[n1] It makes assumption failure concrete and narratable, which is what gets a decision-maker to take it seriously.
Its failure mode is that a scenario is a choice, and the plan is only ever as stressed as the scenario is imaginative: a comfortable, insufficiently severe scenario manufactures false confidence, and a lurid, incoherent one gets dismissed. Teams also overfit — redesigning the plan around the one vivid shock they modeled rather than the class of shocks it represents. The guarding discipline is to justify the scenario's severity and internal logic explicitly, and to run more than one so the plan is tested against a family of coherent futures rather than a single story it can be tuned to survive.
